How Chit Funds Work?

Foreman’s responsibility (Kapil Chits):
Once the chit group commences,
• The foreman has to register the chit with the registrar of chits.
• The foreman has to deposit 100% of the chit value as security.
• This amount can be withdrawn only after the chit group closes and every subscriber is paid what is due to him or her.
• This regulation protects the interests of the subscribers.

Monthly Subscriptions:
Once the chit group commences,
• The amount to be saved every month by the Subscriber is Chit value/No of person’s i.e.
• Rs. 5,00,000/50 = Rs. 10,000.
• This is also known as monthly subscription. It may be noted here that the number of persons investing in a chit and the duration of the chit is always the same.
• The maximum monthly contribution or subscription amount that a subscriber will pay is Rs. 10,000.
• Subscription amount does not remain the same every month. It varies based on the dividend gained by subscribers after the auction in each month.

Chit Discounts:
• The subscriber does not always pay the entire subscription amount every month. Let us find out how and why he does not have to pay the entire amount.
• The maximum discount or maximum bid permitted ranges from 30-40%. For the purpose of this illustration we will assume that a subscriber has bid 35% of the chit value. 35% of 5,00,000 is 1,75,000. This amount is known as Chit Discount.
• By applying this discount of Rs. 1,75,000/- the winning bidder wins a prize money of Rs. 3,50,000/- (chit value minus discount i.e., 5,00,000 – 1,75,000 = Rs. 3,50,000/-). This winning bidder who wins the prize money is called the prized subscriber. The prize money serves as a borrowing instrument for the prized subscriber which he/she needs to repay through installments.
• Conversely, those subscribers who have not yet won any prize money through auctions are known as non-prized subscribers.

Chit Discount example:
• The foreman charges 5% of chit value as commission. In this illustration, that would amount to Rs. 25,000/-. This is deducted from Chit Discount i.e. Rs. 1,75,000-25,000=Rs. 1,50,000/-. This amount is distributed equally among all the subscribers in the chit group.
• In our example, Rs. 1,50,000/- would be divided equally among 50 subscribers. Each subscriber would get a discount of Rs. 1,50,000/50 = Rs. 3000/-. This amount is known as Dividend.
• Hence in the next month, all subscribers would have to only pay Rs. 7,000/- instead of Rs. 10,000/-. This is because they have earned a chit discount of 3000, for the monthly chit installment of Rs. 10,000/-.

The Chit Cycle Continues:
The chit fund cycle thus continues in this manner throughout the chit fund duration (the number of months for which the chit group has been formed in accordance with the number of members in the group). Every month, an auction is conducted and the dividend is distributed among the members after the award of the prize money to the prized subscriber and the deduction of the foreman’s commission from the chit discount value.
